Fed on the Eve of Change: Wall Street Prepares for an Interest Rate Battle Without 'Powell'

Resumo

Investors are preparing for a potentially transformed Federal Reserve in the coming year as former President Trump signals his intention to select a new chair who aligns with his agenda, including aggressive rate cuts. While markets show limited immediate concern over the Fed’s independence, analysts warn that a less independent Fed could threaten economic stability and increase market volatility. Key risks include potential yield curve steepening, as long-term rates may rise on inflation fears if cuts are overly aggressive, and increased uncertainty from a more divided Federal Open Market Committee (FOMC). Trump could influence the Fed’s appointing loyalists to vacant board seats, potentially shifting policy momentum. However, consensus may emerge if economic data supports further easing. The new chair’s communication style—emphasizing economic rationale over political alignment—could also mitigate market anxiety. Current expectations for rate cuts in early 2025 remain intact, with equities showing optimism toward sectors like banks and industrials.

Investors are preparing for a potentially very different Federal Reserve in the coming year.

Trump has indicated that he is close to selecting the next Fed Chair. He has also doubled down on his demands for interest rate cuts, recently telling The Wall Street Journal that he wants the new leader to support his agenda.

So far, the market has shown little sign of serious concern that the Fed will completely abandon its independence. But investors are still preparing for a Fed that could be fraught with unusual divisions, a potentially weakened chair's authority, and the lingering threat of more radical changes.

Here’s how investors are assessing the Fed's potential different paths:

Threat to the Markets

Analysts warn that a less independent Fed poses a significant threat to the economy and markets.

Although the Fed controls short-term interest rates, U.S. borrowing costs are largely influenced by the yields on long-term U.S. government bonds. These yields are determined by investors' expectations for future short-term rates, not the current level of rates.

If the Fed aggressively cuts rates while the economy is still in good shape, concerns about inflation and higher rates could push yields and borrowing costs up, not down. A sharp rise in yields could also roil the stock market.

It's Not Just About the Chair

One reason for the relatively muted market reaction so far is that historically, while the Fed Chair has significant influence over the 12-member Federal Open Market Committee (FOMC), which votes on interest rates, they do not have the power to set rates alone. Therefore, for Trump to gain clear control of the central bank, many conditions would need to be met.

Some on Wall Street still believe this is possible. The FOMC consists of seven presidentially appointed Fed Governors and five Regional Fed Presidents selected by their respective Reserve Bank boards and confirmed by the Fed Governors. A majority of Trump appointees might try to remove any Regional Fed President seen as obstructing rate cuts.

Currently, there are 3 Trump-appointed governors on the Fed Board, including 2 from his first term when Trump wasn't yet fully focused on finding loyalists. Earlier this month, these 3 voted along with the other governors to reappoint all the Regional Fed Presidents.

Can Trump Secure a Majority?

However, Trump may have more opportunities to pick governors in the coming months, which could change the power balance at the central bank.

One scenario is that Powell resigns from his governor seat after his chair term expires next May—even though not required by law (his governor term lasts until 2028), this would follow historical precedent.

Another scenario is if the Supreme Court rules in Trump's favor, allowing him to remove Fed Governor Lisa Cook. The administration has accused Cook of lying on mortgage documents, which Cook denies.

Blake Gwinn, Head of US Rates Strategy at RBC Capital Markets, said that then, in addition to the two governors from his first term, there would be three governors who are Trump's second-term appointees, increasing the possibility of removing Regional Fed Presidents enough to potentially spook the market.

He said if Trump could replace both Powell and Cook simultaneously, "that would get very interesting."

More Divisions, More Uncertainty

Even if that doesn't happen, many investors warn that a more divided Fed is enough to cause problems in the markets. Some even anticipate scenarios where the Fed Chair pushes for rate cuts but is overruled by other officials.

In other countries, including the UK, it's not unheard of for a central bank governor to be outvoted on rate decisions, but this would mark a significant change in the U.S.

John Briggs, Head of US Rates Strategy at Natixis Corporate and Investment Banking, said that then the views of each FOMC member would carry greater weight, potentially increasing uncertainty about the interest rate path and leading to greater volatility in the bond market.

This, in turn, could lead to higher U.S. Treasury yields because "if you add volatility and uncertainty, you should be able to get a higher yield."

Signs of Worry?

In recent weeks, the spread between short-term and long-term U.S. Treasury yields has widened. Some see this as a sign of growing investor concern about Fed independence, as it suggests they expect rates to be low in the short term but not necessarily in the long term.

However, many investors say they have long expected the Fed to continue cutting rates early next year, even before a new chair takes over.

U.S. stock markets show little sign of worry, with the prospect of further rate cuts boosting sectors that could benefit the most, including banks and industrial companies.

The Possibility of Consensus

A common view on Wall Street is that a weak economy would reduce divisions within the Fed and create consensus for further rate cuts.

Over the past 15 months, the Fed has cut its benchmark federal funds rate from 5.25%-5.5% to 3.5%-3.75%.

Although Trump has said he believes rates should be at 1% or lower a year from now, many investors believe a new Fed Chair could politically push for more moderate rate cuts, as long as the economic data supports such adjustments.

Bryan Whalen, Chief Investment Officer of the TCW Fixed Income Group, said: "By the time that person is in place and starts holding their first meetings, they will have more information and likely have more support to cut rates."

Communication Style Matters

Some believe style also matters: a Fed Chair who can provide sound economic reasoning for significant rate cuts, even if the goal aligns with Trump's, is less likely to unsettle investors than one who parrots Trump's arguments.

Michael Lorizio, Head of US Rates Trading at Manulife Investment Management, said that if the new Fed Chair communicates in a "thoughtful manner, it not only helps them steer consensus toward their view but also creates stability by avoiding doing anything that could damage the Fed's influence over the economy."

Perguntas relacionadas

QWhat are the main threats to the economy and markets if the Federal Reserve's independence is weakened?

AA less independent Fed could pose significant threats by potentially raising long-term yields and borrowing costs if it cuts rates aggressively while the economy is still strong, due to inflation concerns. This could also roil stock markets.

QHow could former President Trump potentially gain greater control over the Federal Reserve's composition and decisions?

ATrump could gain more control by appointing additional loyalists to the Board of Governors, potentially replacing Chair Powell and Governor Lisa Cook, which might allow him to influence the removal of regional Fed presidents and shift the balance of power within the FOMC.

QWhy might a more divided Federal Open Market Committee (FOMC) lead to increased market volatility?

AA more divided FOMC would increase uncertainty about the path of interest rates, as each member's views carry greater weight. This could lead to higher bond market volatility and potentially higher Treasury yields to compensate for the increased risk.

QWhat recent market signal might indicate growing investor concern about Fed independence, and why is it interpreted that way?

AThe recent widening spread between short-term and long-term U.S. Treasury yields might signal concerns, as it suggests investors expect lower rates in the short term but are less certain about long-term rates, possibly due to fears about Fed independence and future inflation.

QUnder what conditions could a new Fed chair still achieve consensus for rate cuts without alarming markets?

AConsensus could be achieved if economic data supports the need for rate cuts, particularly if the economy weakens. Additionally, if the new chair communicates policy decisions with thoughtful economic reasoning rather than appearing to simply follow political demands, it would be less likely to alarm investors.

human.tech Launches Clean SDK for Privacy-First Web3 Apps

human.tech has launched the Clean SDK, a toolkit enabling developers to build privacy-first Web3 applications with transparent accountability. Released alongside Aztec's version 5, the SDK provides components for integrating zero-knowledge identity verification, sanctions screening, and private transactions, without developers handling sensitive user data or building compliance infrastructure from scratch. It uses zero-knowledge proofs and programmable verification to allow apps to confirm user legitimacy and sanctions compliance while keeping identities confidential. The first application built on the SDK, Shield, a privacy bridge to Aztec, also launched. It allows users to transfer assets privately while proving a unique human is behind each transfer and that funds have passed sanctions checks, as verified by a May 2026 audit. The SDK offers three core verification techniques: Proof of Innocence (sanctions screening against 23 sources), Proof of Personhood (simpler verification via Human Passport), and Proof of Clean Hands (higher-assurance zero-knowledge government ID checks). This allows apps to authenticate users and transactions without exposing personal data. Designed for Aztec builders, the SDK lets developers add programmable privacy to decentralized apps, eliminating the need to create their own verification and ZK infrastructure. Shield demonstrates its practical use for private bridges, but the SDK aims to enable a wider ecosystem of private, accountable financial apps and services. The launch addresses growing demand for infrastructure that balances privacy and accountability. The SDK avoids traditional identity databases, storing encrypted data off-chain, screening at both entry and exit points, and including a gated disclosure mechanism for legal requests. human.tech's products, including the Clean SDK, focus on using zero-knowledge technology to enable verifiable personhood and privacy in digital systems.

Unlocking $100 Million in Liquidity? Pump.fun's New Policy Tests the 5-Minute Pump Technique

Pump.fun, a popular meme coin launchpad, has introduced a new standard mechanism called BOOST. It aims to address a significant capital efficiency issue: when a newly launched token graduates from its initial bonding curve to a liquidity pool (LP), roughly 20% of its liquidity becomes permanently locked as "dead liquidity," estimated to waste over $100 million annually. Instead of locking these funds permanently, BOOST repurposes them. Upon a token's migration, approximately 20% of the settlement funds (e.g., 17.6 SOL or ~$2516 USDC) are used to buy back the token on the open market over a 5-minute period via a Time-Weighted Average Price (TWAP) mechanism. All purchased tokens are immediately burned. This creates a brief, systematic buy pressure immediately after migration, potentially generating a short-term price surge ("pump") while permanently reducing the token's circulating supply. The goal is to enhance the immediate post-launch trading experience, potentially increasing trader retention and sustainable protocol revenue, which funds ongoing token buybacks. However, concerns exist that this artificial 5-minute boost could lower the barrier for launching low-quality tokens and lead to steeper price crashes once the buy pressure stops, if followed by large sell-offs. The feature automatically applies to tokens migrating after July 21, 2024, but not to previously migrated tokens or those launched via the Mayhem AI Agent lab.

Podcast Notes | Conversation with GSR Asset Management Head: To Determine if This Crypto Rally is Real, Just Watch the Lending Rates on Aave

Podcast Summary: Dialogue with GSR's Head of Asset Management: To Determine if This Crypto Rally is Real, Just Check Lending Rates on Aave Andy Baehr, Managing Director of Asset Management at GSR, discusses the current crypto market, characterizing it as stuck in a state of "ambivalence" with short-lived, unsustainable rallies. He outlines a simple framework: the market moves between "ambivalence" and "conviction" (sustained upward momentum). Currently, every rally resembles a single-stage rocket booster that quickly fizzles out. Baehr identifies three key signals to watch: 1) DeFi lending rates, 2) the potential passage of the CLARITY Act, and 3) the market forming a consensus on the "Fed hawkish peak." He emphasizes that the most immediate indicator for the sustainability of the recent CPI-triggered rally is the USDC borrowing rate on Aave, currently around 3.75%—close to U.S. Treasury yields. The absence of a credit spread indicates low leverage demand and a lack of market energy. He explains that a healthy, sustained rally requires layered buying pressure. Last year's rally progressed from an ETH short squeeze to crypto-native trader influx and finally to ETF inflows. Currently, this structure is missing. Other potential structural buyers like Digital Asset Treasury (DAT) companies are absent, and ETF flows have proven transient. Baehr notes that while small-cap crypto tokens outperformed large caps in Q2—a potential sign of capitation in major assets—capital is also flowing to more exciting opportunities like AI stocks and tech IPOs, leaving crypto sidelined. Regarding DeFi, he highlights that platforms like Aave provide a clear, real-time signal of leverage demand through their supply/demand-driven interest rates. A significant, sustained rate increase would signal genuine market conviction. He also observes the quiet emergence of fixed-income-like products and vaults in DeFi. On regulation, the probability of the CLARITY Act passing before the August 7th deadline has dropped linearly from 75% to below 40% on Polymarket. Baehr suggests its passage would be treated as a bullish surprise, a potent driver for price movement. However, political hurdles, including ethical clause debates and disclosures about the First Family's crypto profits, remain significant obstacles. Ultimately, the market awaits clarity on the Fed's terminal rate under Chair Warsh. Until the "Fed Solstice"—the point where the market collectively understands the peak of hawkish policy—sustained conviction will be difficult to achieve.
