Federal Reserve releases Financial Stability Report assessing US financial system

The Federal Reserve Board has released its latest Financial Stability Report, a semi-annual deep dive into the health of the US financial system. The headline finding: the system is under more pressure than usual, with global risks stacking up, a balance sheet that’s grown to roughly 21% of nominal GDP, and stress test projections that assume things could get meaningfully worse before they get better.

The balance sheet problem

The Fed’s balance sheet sits at approximately $6.5 trillion, about 21% of nominal GDP. Governor Stephen Miran has outlined a proposal for gradually shrinking that figure by $1 to $2 trillion.

Miran has laid out four reasons for the reduction. First, shrinking the Fed’s footprint in financial markets. Second, lowering the probability of losses on the Fed’s own portfolio. Third, safeguarding the boundary between monetary policy and fiscal policy. And fourth, preserving the flexibility to expand the balance sheet again if the economy takes another dive.

Stress tests paint a grim picture

The report’s stress test scenarios anticipate a 58% drop in equity prices in the projected severe scenario for 2026. In this same scenario, CPI inflation would fall to 1%, and the 3-month Treasury rate would sit at 3.1% through the first quarter of 2029. Unemployment would rise meaningfully in this scenario, with a potential recession stretching from 2026 into 2029.

These are stress test scenarios, not forecasts. The Fed designs them to be severe by construction to see whether banks and financial institutions can survive the worst-case playbook.

The crypto-shaped hole in the report

What happened in the Strait

Prediction markets are pricing in chaos
Odds for the normalization of maritime traffic in the Strait of Hormuz dropped from 77% to 61% favorable by May 31. That 16-percentage-point swing reflects a market consensus that the situation is deteriorating, not stabilizing.

Speculation around Iranian control of key regional assets fell to just 14.5% YES by June 30, following the US vessel seizures in April.

These prediction markets, many of them built on Ethereum, are seeing increased activity as traders look for ways to hedge against uncertainty.

The crypto angle runs deeper than you’d think
Iran has long relied on cryptocurrency mining as a tool to navigate international sanctions. The country’s relatively cheap energy, subsidized by its oil and gas reserves, made it a natural home for mining operations, with Iran once accounting for around 4.5% of the global Bitcoin hashrate.

Bitcoin briefly fell below $80,000 today. Ethereum dropped under $2,300. More than $90 billion was erased from the combined crypto market cap from recent highs, with approximately $331 million in liquidations over the past 24 hours — nearly $100 million of that occurring within a single two-hour window. The speed and scale of the move created the kind of alarm that typically accompanies a macro shock.

But the macro environment did not produce this decline. The S&P 500 and NASDAQ remained near record highs throughout the same period. Traditional equities did not sell off. Risk appetite in broader markets did not deteriorate. The forces that drove Bitcoin below $80,000 were not external.

According to XWIN Research Japan, the decline was driven primarily by internal crypto market structure — specifically the combination of leverage positioning that had accumulated during the recovery and profit realization from holders who had returned to profitability after weeks of recovery. The market did not break because of what was happening outside it. It broke because of what had been building inside it.
